Backup file size smaller than source
I made a full backup and then a smart update. The resulting backup file size is smaller (26.760GB) than my desktop hard drive (29.351GB). Is this kosher?

Generally, yes: remember, as the "What's going to happen?" section of the UI says, we don't copy temporary files, VM Swap files, sleep images, etc... so the sizes won't be the same.
